What is a real option?
The right, but not the obligation, to take a future business action such as expanding, waiting, or abandoning a project.
Why can ordinary NPV miss project value?
Ordinary NPV may ignore flexibility to make later decisions after learning more.
What is an option to expand?
The right to make an additional investment later if early results are favorable.
What is Black-Scholes used for in these materials?
To estimate the value of a financial call option and to approximate the value of a real option.
What are the five Black-Scholes inputs?
Underlying asset value S, exercise price X, risk-free rate r, time to maturity T, and volatility sigma.
In a real option, what is S?
The present value of project cash flows or the value of the underlying project asset.
In a real option, what is X?
The future investment needed to proceed, such as the cost of a machine or expansion.
In a real option, what is r?
The risk-free interest rate, often proxied by a Treasury rate.
In a real option, what is T?
The time available before management must make the investment decision.
In a real option, what is sigma?
The uncertainty or volatility of project cash flows; it must be estimated.
How is final NPV found when a real option exists?
Add the option value to the traditional NPV, using the relevant number of future expansion opportunities.
Why did Merck use option analysis?
The drug project had high uncertainty, long development timing, limited downside, and substantial upside potential.
How does more time affect an option?
More time generally increases option value because management can collect more information before deciding.
How does more volatility affect this real option?
Greater uncertainty can increase option value because the firm can avoid unfavorable outcomes while keeping upside potential.
