Complete Simple Interest Installments Study Notes
Fundamental Concepts of Simple Interest Installments
In financial mathematics, a debt due after a specified number of years is cleared either via a lump-sum payment at maturity or through equal periodic installments paid over time. When debt is settled via equal periodic installments, each installment paid prior to the final maturity date frees the debtor from interest that would have accrued on that portion of the principal until maturity.
To derive the annual installment formula, let the equal annual installment amount be , the simple interest rate per annum be , the total duration be years, and the total debt due at the end of years be .
The installment paid at the end of year remains with the creditor for years, accruing simple interest. The installment paid at the end of year accrues simple interest for years. Continuing this progression, the last installment paid at the end of year accrues simple interest for years.
The sum of the discharge values of all installments equals the total debt amount :
Using the summation formula for the first positive integers, , the relation simplifies to:
In ratio or percentage unit calculations, each installment is assumed to be units. The accumulated discharge values of the installments over years are represented as:
Summing these values gives the total units corresponding to the debt . Dividing the actual debt by the total units yields the value of unit, from which the installment amount is calculated.
Short-Term Cash Down Payment Schemes
When goods are purchased under a cash down payment scheme, the purchaser pays an upfront cash amount, and the remaining balance is paid off in one or more subsequent installments. The principal balance on which interest accrues is the Cash Price minus the Down Payment:
If the remaining balance is settled in a single installment of amount after a time period (in years or fraction of a year), the interest charged is:
The annual simple interest rate is then evaluated using the standard simple interest formula:
When the balance is paid in equal monthly installments of amount , simple interest is charged on the reducing outstanding principal balance month by month. The sum of the outstanding principal balances over months is:
The total simple interest charged over the months is:
Equating the initial principal balance plus total interest accrued to the total sum paid via installments () gives:
